The capital risk or insolvency risk is defined as bankruptcy risk by NASDAQ which means a firm is unable to satisfy its debt. For banks, the insolvency risk is that the banks cannot respond to the demand of the customers and the assets could cover the debts. The risk is greater when banks have little cash flow or when banks have poor assets. And banks insolvency risk has three types: risk limited to a single bank, risk over banking system and risk in a silent form of financial distress (Gerard and Daniela, 1996). In this global financial crisis, the banks suffered from the over banking system insolvency risk.
The impact of insolvency risk for banks is obvious. The banks fail their debts and the only way to mitigate the loss is to declare bankruptcy, which means the banks have to stop the daily businesses, the shareholders and debtors have to be paid and the government or other institutions have to take over the banks. And it is proved that there is a tradeoff between the bankruptcy risk and the potential growth (Kjell and Randi, 2010). The high the bankruptcy risk a bank suffers from, the large possibility of potential growth a bank enjoys.
The risks mentioned above, the counterparty risk, the interest rate risk and the liquidity risk are highly connected with the insolvency of the banks. And the character distinguishes bank insolvency from non-financial insolvency is the possibility of a contagion risk or systemic risk (Gerard and Daniela, 1996). When insolvencies occur, the systemic or the contagion risk comes. Many banks will have to deal with these problems.
